Sorry, my mistake I deleted all of 
<!ENTITY % local.common.attrib    "xml:base CDATA #IMPLIED
xmlns:xi            CDATA       #FIXED

from xinclude.mod

Using this works.
<!ENTITY % local.common.attrib    "xmlns:xi            CDATA       #FIXED       
'http://www.w3.org/2001/XInclude'" >
