No. You are right. Sorry.
But now I'm confused.
I just took the small example I posted earlier in this thread
(corrected so it was well formed:-) and styled it with
a trivial stylesheet just copy-of the whole thing to the output, and the
spaces were there.
But I have certainly seen msxml (including its IE incarnation) drop
spaces before, and it does come up all the time on xsl-list.
But since I failed to reproduce this now, I'll have to eat my words and
confirm that

does in fact seem to be the case.
I'll do some more investigations, but thought it only fair to respond
straight away as I'd not been entirely complementary about IE's
behaviour.
